Research an event that had an impact on financial policy. This paper will focus on decentralized financial systems. Decentralized financial systems have emerged as a transformative force in the financial sector, challenging the traditional centralized banking system by leveraging blockchain technology, cryptocurrencies, and smart contracts. Decentralized financial systems represent a paradigm shift in how financial services are delivered, offering new opportunities for financial inclusion and efficiency, but also posing unique challenges such as security vulnerabilities, regulatory uncertainty, and market volatility.
In this case study, you will explore the economic and practical implications of decentralized financial systems. You will analyze how decentralized financial systems operate, their applications, and their risks while comparing them to traditional financial systems. You will also evaluate the roles of traditional financial institutions, government, and policymakers in shaping the future of decentralized finance.
The case study will be 1,200 words, excluding the title page and reference list.

Financial Markets and Investments
The emergence of decentralized financial (DeFi) systems has proven to be a critical disruptor to global finance. The practice led to the entry of competition into traditional banking structure organizations. Blockchain-powered financial services, smart contracts, and cryptocurrency systems offer intermediate-free service operations. Decentralized financial systems allow all social groups to receive financial services through clear operations that produce superior banking infrastructure outcomes. Challenges appear during DeFi system deployment due to unstable market valuation systems, inadequate security measures, and unclear legal structures. This study evaluates DeFi's economic effects through category analysis of its framework operations and applications and risk assessments and explores traditional financial systems and leadership roles toward future financial models.
The Rise of DeFi and Its Policy Implication
DeFi technology experienced explosive growth in 2020 to transform the user experience of financial policy through decentralized systems. By the end of the year, the TVL in DeFi protocols rose from $675 million to over $40 billion (Jensen et al., 2021). The value of Aave and Uniswap platforms experienced an accelerated surge, leading to increased prices. These platforms play an important role in allowing users to lend, borrow, and trade assets via blockchain-structured smart contracts without putting more dependence on centralized intermediaries.
Finance regulators noted the unanticipated expansion of DeFi protocols, which became a subject of their attention. The US Securities and Exchange Commission (SEC) and the Commodity Futures Trading Commission (CFTC) established regulatory bodies as a response. One of the uncertainties these agencies had was whether DeFi platforms operated in adherence to the current securities laws. As a result, regulatory inspection began to boom, especially yield-generating products, and there was a failure to comply with Anti-Money Laundering (AML) and Know Your Customer (KYC). The unexpected growth of DeFi Platforms exposed the insufficiency of the existing regulatory frameworks, igniting dialogues on adapting financial policies to solve decentralized protocols.
How DeFi Systems Operate
These systems operate via blockchain networks, including Ethereum, where smart contracts facilitate financial transactions without being impeded by traditional intermediaries. DeFi users interact with the system platforms via non-custodian digital wallets. These wallets enable them to oversee their assets freely. Critical elements of DeFi systems consist of decentralized exchanges (DEXs), which are crucial in facilitating peer-to-peer trading without interference from centralized order books (Xu & Xu, 2023). On the other hand, lending platforms, including Aave, allow users to earn interest or acquire loans by simply locking up collateral in smart contracts.
In addition, the DeFi systems deploy Stablecoins, including DAI, to alleviate the volatility of the prices. They offer stability and enable trading and transactions within the DeFi environment (Salah & Gonzalez, 2023). This process is essential in helping users make transactions in a stable digital currency. Over time, concepts such as liquidity pools have attracted much popularity, enabling users to earn passive income by offering capital to DeFi protocols. Traditional financial institutions such as banks function by maintaining centralized ledgers and demand identity verification. Nevertheless, DeFi protocols carry out operations transparently on a public blockchain and pay attention to achieving user anonymity. Even though this approach decentralizes financial access and minimizes overhead, it skyrockets risks related to illegitimate activities and smart contracts vulnerabilities.
Applications and Use Cases
DeFi systems provide multiplier applications that extend across many domains. One main application of DeFi systems is peer-to-peer lending activities (Jensen et al., 2021). DeFi platforms enable users to perform asset transfers quickly while maintaining reduced operational expenses when participating in loan and borrowing activities. Such a system provides critical elements for managing cross-border transact...
